Three Monetary Policy Tools
How does a policy announcement reach a bank or a business? Follow the supply, price and institutional rules governing bank funding.
Question, try, then observe
Which link changes before a business feels the effect?
Choose a tool, then change the operation amount, lending rate or reserve ratio. First examine bank assets and costs, then follow the transmission channel.
Open market operations: adjusting liquidity
In a textbook purchase, central-bank payment for securities normally adds reserves to the banking system. Sales or central-bank securities issuance can absorb liquidity. The resulting interest-rate effect depends on the operating framework and the amount of liquidity already available.
Taiwan's CBC uses instruments including its own certificates of deposit to absorb surplus funds. Issuing these certificates is not the same as US quantitative easing. Balance-sheet transactions can have different purposes and market settings.
Discount policy: borrowing costs and a policy signal
Taiwan's financial institutions can obtain CBC funding against eligible instruments under applicable rules. The rediscount rate communicates the policy stance. Retail lending still reflects funding sources, borrower risk and contractual terms, rather than mechanically copying the policy-rate change.
The US discount window provides collateralized central-bank credit to eligible depository institutions, not household mortgages from the Fed. Its rates are distinct from the FOMC's federal funds target range and have a different decision process.
Reserve requirements: understand the rules before the multiplier
For a simplified bank with reservable liabilities of 1,000, raising the required ratio from 10% to 12% raises required reserves from 100 to 120. That arithmetic identifies an extra requirement of 20; it does not prove that loans must immediately fall by 20.
Banks may adjust funding, other assets or excess reserve holdings. Lending also depends on capital, liquidity, risk and credit demand. A mechanical money multiplier leaves out important features of modern banking and monetary implementation.
Today's CBC and Fed use different frameworks
Taiwan retains reserve requirements and uses instruments such as its rediscount rate and certificates of deposit alongside other monetary, credit and foreign-exchange measures. The traditional three are an introduction, not an exhaustive tool list.
At the review date, US reserve requirements have been zero since March 26, 2020. In its ample-reserves framework, the Fed relies primarily on administered rates such as IORB to guide short-term rates. Asset operations that maintain ample reserves are not automatically a new easing of the policy stance.
From banks to markets: more than one link
A factory investment depends on orders and expected earnings as well as its loan rate. Bond prices reflect maturity, inflation expectations and risk premia; shares reflect both discount rates and earnings prospects.
A rate cut therefore does not guarantee a rally, nor a rate increase a decline. What was already expected, why the decision occurred and what was said about the future all matter.
Show formal definition and formula
The traditional tools are open market operations, discount policy and reserve requirements. They influence reserves, funding costs and credit conditions within an institutional framework. Taiwan's rediscount rate and the Fed's federal funds target range are different rates; reserve requirements must also be distinguished from bank capital requirements.
A common misconception
Do not confuse reserves with capital, Taiwan's rediscount rate with the federal funds rate, or central-bank liquidity with a guaranteed increase in lending or asset prices.
Frequently asked questions
Do zero US reserve requirements mean banks need no reserves?
No. A zero statutory ratio does not remove payment, liquidity-management or other regulatory needs. Banks still hold central-bank reserves.
Why might long-term bonds fall after a rate cut?
Long yields also reflect expected future short rates, inflation and term premia. If the announcement raises those expectations, long bonds may fall.
